Border Carbon Adjustment (BCA) is justifiably one of top priorities of the European Commission. With a ten-year deadline to drastically lower the GHG emissions, the Commission is planning to test the new measures already later this year, potentially starting with the industries producing steel, cement, and aluminum. Inevitably, there is a lot of negative commentary surrounding the proposal - critics argue that the emerging countries' industries will be put at a disadvantage, they wonder if the BCA is WTO-compatible, and finally, they question the very feasibility of the implementation of the tax. At this event our fellow Georg Zachmann talked about his paper, "A European carbon border tax: much pain, little gain", where he argues that the European Commission should not make the implementation of a carbon border adjustment mechanism into a must-have element of its climate policy. There is little in the way of strong empirical evidence to offer justification for the problem the mechanism looks to address, direct carbon leakage. Furthermore, significant logistical, legal and political challenges will arise during the design. A key problem with the limited form of adjustment currently under consideration will be trade deviation. The EU should instead focus upon the implementation of measures to trigger the development of a competitive low-carbon industry in Europe.…

After 8 years, the European Banking Union has not achieved its two stated objectives: breaking future contagion between banks and sovereigns, and creating a true single market for banks. The provision of financial services is profoundly changing worldwide – so much so that many commentators are predicting the death of banking as we know it. The threat of banks’ extinction is not new; it’s been heralded many times in the past. For centuries, as banks have expanded and evolved, they have faced competition from other types of financial institutions. Despite high barriers to entry and as a result, relatively low turnover, many commentators have anticipated the end of the traditional banking business model. Today, we are again experiencing radical changes in the way households and businesses transact. The primary drivers are rapid advances in technology and post-crisis changes in the financial regulatory landscape, both of which have fuelled increased competition and encouraged new entrants in the provision of financial services. Critically, today’s competition to big bank business models emanates from nonbank firms whose core strategy centres around technological innovation (Big Tech and FinTech firms) and from nonbank financial institutions (NBFIs), such as large asset managers. This event, jointly organised by Bruegel, CEPR and ECARES will feature the presentation of the the latest Geneva Report on the World Economy, authored by Thomas Philippon, Kathryn Petralia, Tara Rice and Nicolas Véron. This is a session that Bruegel organised at the World Trade Organization (WTO) Public Forum in Geneva. The participation of China in the WTO has been anything but smooth. Its self-proclaimed “socialist market economy” system has alienated its trading partners. Two diametrically opposite approaches (and a few variations of them) have been proposed to deal with the emerging problems. One is to demand that China changes its economic regime. The other is to stay idle and accept that the WTO must accommodate different economic regimes, no matter how idiosyncratic. At this event we want to propose a third way. In our view, the problems posed by China are due to the fact that, while in the past the GATT/WTO had to address the accession of socialist countries or of big trading nations, it never had to deal with a big, socialist country like China. In order to retain its principles and yet accommodate China, the WTO needs to translate some of its implicit legal understanding into explicit treaty language. One product of the negotiations is the Budgetary Instrument for Convergence and Competitiveness (BICC), designed to act as a tool for the budget and to be implemented by 2021. Bruegel, the Centre for Economic Policy Research, and the European Center for Advanced Research in Economics and Statistics co-hosted this event about the aftermath of the 2008 economic crisis. The legacy of the crisis is stronger and better capitalized banks, as well as regulators and supervisors with increased clout who pay more attention to systemic risk. However, the crisis has also left us with high leverage in advanced economies, especially in terms of sovereign dept over GDP. At the same time, interest rates are at very low levels. All of this, together with the digital disruption of the sector, poses formidable challenges for the banking industry. This event featured the first report in the IESE/CEPR Future of Banking series report, tackling three important areas of post-crisis regulatory reform: Basel III and its aftermath; resolution procedures to end ‘too big to fail’; and expanding the role of central banks with a financial stability remit. The report presents an extensive analysis of the banking sector and the regulatory reforms put in place since the crisis. At this event, several central messages of the report were discussed: - Narrow banking is not the answer to the fragility of the financial system. - Regulation should be fine-tuned: there are improvements on all fronts but no framework exists yet to deal with shadow banking and the new digital competitors. - Prudential regulation should take a holistic approach, considering and setting requirements for capital, liquidity and disclosure together and taking into account their potential interactions.…

This event featured a panel discussion on the recent European Commission communication for a new, long-term climate strategy for the EU entitled “A Clean Planet for All: A European Strategic Long-Term Vision for a Prosperous, Modern, Competitive and Climate Neutral Economy.” The communication, issued in November 2018, was presented by Raffaele Mauro Petriccione, Director General in the European Commission’s Department for Climate Action (DG CLIMA). Petriccione highlights how past proposals, such as the 2011 Roadmap, have relied heavily on strategies that keep existing systems in place, such as carbon capture storage. This new communication seeks to change this by proposing more radical changes to the economic system through a 2050 carbon neutrality target. The communication reveals that this target is both feasible and can be achieved in way that keeps Europe globally competitive. However, in order for these goals to be realized, the EU must find a way to redirect private investment towards carbon neutrality and make these investments attractive. Despite the actions that the EU has taken towards fulfilling its obligations in the Paris Agreement, more must be done in order to permanently alter market structures. The 2050 target would provide a concrete and legitimate incentive and motivator towards moving industries and investors towards climate neutrality. Silke Karcher highlighted a recent study by the German EPA that revealed that this target was attainable given existing technologies. However, the window for action is closing and Europe must deploy its resources quickly and effectively in order to reach the 2050 target. Georg Zachmann commented that this communication provides neither policies nor pathways towards achieving the 2050 target. Before discussing these action steps, the EU must have a pan-European debate to build consensus and support endorsing the Commission’s objective. This debate should also include a discussion of economic trade-offs informed by data and analysis. The panelists also discussed the broader international implications of the 2050 target. Namely, if Europe were able to achieve carbon neutrality while remaining prosperous and globally competitive, would other countries follow its lead? Kathleen Van Brempt commented on an additional opportunity to use trade agreements to ensure that other countries are making actions towards fulfilling their obligations under the Paris Agreement. Although Europe has already made significant strides towards addressing climate change, the panelists agreed that these steps were not enough. Carbon neutrality by 2050 is an attainable goal but only if actions are taken soon. However in order for these goals to be realized, the first step will be to build public support and consensus that endorses the importance of a carbon neutral future.…

The rise of Eurosceptic parties all across Europe, the complex bargain after the Brexit vote, and the limited capability of EU institutions to react to economic and social crises have kicked off a comprehensive reform debate on the future of European integration. The debate has become more urgent due to diverging economic trends among the main economies participating in the Euro area. This event will discuss how narratives around the EU and the EMU are developing and what the politicians’ perceptions of them are. We will rely on two studies: in the first one the historical trends related to the euro-crisis were analysed through identifying the key topics in articles from influential newspapers in the four largest euro-area countries (Germany’s Süddeutsche Zeitung, France’s Le Monde, Italy’s La Stampa, and Spain’s El País). In particular, the authors of the study analyse where the blame for the crisis has been laid, with the aim of informing the current debate on euro-area governance reform. In the second study, a survey on the future of European integration was conducted last autumn in the national parliaments of France, Italy, and Germany; more specifically, in the French Senate and Assemblée Nationale, the Italian Camera dei Deputati and Senato della Repubblica, and the German Bundestag. The survey covers three reform dimensions: i) the division of competencies between the European and national level, ii) EMU reforms, and iii) the future of EU finance and decision-making. The results shed light on possible next steps in the debate on European integration. While there is hope that a more European response to at least some policies may emerge, a larger consensus has yet to be reached around new instruments and institutions to reform the euro-area.…

The automotive sector is currently at the centre of a global transformation, driven by four key trends: electrification, autonomous driving, sharing and connected cars. Bruegel fellows Reinhilde Veugelers and Simone Tagliapietra have recently published a policy contribution investigating the position of the European automotive industry in a scenario in which electrification substantially progresses. The results are encouraging for Europe: EU companies entered late the global electric vehicle race, but on the basis of their analysis it is not yet too late for them to catch up and make the best of this change. At this event we discussed the paper “Estimating the cost of capital for wind energy investments in Turkey”, written by Gustav Fredriksson, Simone Tagliapietra, and Georg Zachmann. The paper proposes an estimation of the cost of capital for wind energy investments in Turkey. Seeing as wind energy, like all renewable energies, is highly capital intensive compared to investments into conventional energy, the cost of capital represents a crucial element in every wind energy investment decision. Simply put, the high cost of capital substantially increases the cost of investing in wind power plants, putting investments at risk. Given the primary role of wind in Turkey’s 2023 energy strategy, it is therefore important to have a better understanding of this factor. Globalization and rapid technological change have created opportunities but also intensified risks and insecurity. This event featured the presentation of the recently published World Bank report “Towards a New Social Contract: Taking on Distributional Tensions in Europe and Central Asia”, which shows that societies need a welfare state now more than ever. Insecurity and risks are not shared equally: distributional tensions between groups (generations, workers, regions) are rising, and inequality of opportunity remains persistently high. The report shows that the current tax and transfer and markets regulation systems – the existing social contract – are not very effective in coping with these distributional tensions. Dissatisfaction with the status quo and the trust deficit towards the current social and political arrangements have resulted in voting polarization and rise of populism. How would a renewed social contract look like? The report highlights three policy principles which, considered jointly, should inform a renewed social contract: 1) encourage universal provision of social assistance, social insurance, and basic quality services; 2) promote equal protection of all workers, regardless of their type of employment; and 3) improve the fairness of the tax system by supporting progressivity of a broad tax base that complements labor income taxation with the taxation of capital. Productivity growth matters for material living standards but has dropped to historic lows in advanced economies. The McKinsey Global Institute examined why productivity growth has been so weak in Europe and the US and looked at the potential for its growth to accelerate, especially at a time when automation and digital technologies are playing a growing role in the economy. The research, published in February 2018, reveals that half the recent slowdown in productivity growth is attributable to the waning of a 1990s IT-driven productivity boom, while the other half is attributable to financial crisis aftereffects, particularly weak demand and uncertainty. For the future, the report finds that digitization contains the promise of significant productivity boosting opportunities, but the benefits have not yet materialized at scale. This is due to adoption barriers and lag effects as well as transition costs. The research identifies productivity-boosting opportunities that could be at least 2 percent per year over the next ten years, with 60 percent coming from digital opportunities. How strong the recovery is, however, will depend on the ability of companies and policy makers to unlock the benefits of digitization and promote sustained demand growth.…

In the first session, the panellists discussed how to establish a fair and competitive Digital Single Market, in particular a fair and competitive platform economy. Since the crucial factors for success for digital platforms are trust and big data, the trade-off between both determine the efficiency of the entire industry. This trade-off is embodied in privacy, and unfortunately empirically there is no clear-cut answer to how much privacy is needed for people’s welfare. The panellists also discussed the role of competition policy and regulation as complementary tools, one as a credible deterrent and the other as a specific way to tailor policy to social objectives. For competition policy, several features of the platform economy were highlighted that make the situation particular, notably the winner-take-all markets, the first-mover advantage, the network effect, the cross-markets leverage that scale brings and other bundling. Due to the fragmentation of the EU market, there are cases where national players effectively compete with global ones. All these aspects make the response all the more difficult and while dominant position leads to increased vigilance it is not always beneficial to break dominant players. The panel also highlighted how self-regulation and purely top-down regulations were both ill-suited for such a fast-moving topic, and instead recommended the use of co-regulation, whereby regulators and stakeholder find pragmatic solutions through continued consultations. Regarding DSM legislative process, some criticized how politicized it had become, shifting away from long-term added-value and evidence-based policies, while others praised the legislators’ openness to input from stakeholders.…

On the one hand, automated systems bring many efficiencies in the performance of specific tasks and the operation of markets. On the other hand, their disruptive forces create many challenges for policy makers who have to design an efficient and secure framework so that the benefits for humanity are maximised. This event will discuss this topic during two sessions. The first session will focus on the impact of industrial robots on EU employment and wages, and will feature the presentation of a new paper by Georgios Petropoulos. The paper looks at these issues using a local market approach similar to the one introduced by Acemoglu and Restrepo (2017) for US labour markets. The second session will discuss the consequences of artificial intelligence on the economy. There is growing recognition that the productivity slowdown experienced over the past two decades is partly rooted in a rise of adjustment frictions that rein in the creative destruction process. One important dimension of this phenomenon is that firms that would typically exit or be forced to restructure in a competitive market – i.e. “zombie” firms – are increasingly lingering in a precarious state to the detriment of aggregate productivity. In this view, reviving productivity growth will partly depend on the policies that effectively facilitate the exit or restructuring of weak firms, while simultaneously coping with any social costs that arise from a heightened churning of firms and jobs. Findings from this new OECD project suggest that there is a wide scope for improving the design of insolvency regimes as measured by new cross-country indicators. It also shows that the survival of zombies is related to faltering bank health and the persistence of tax bias towards debt. Building on a large volume of cross-country research, the project presents evidence on the potential for reforms in the area of insolvency, banking supervision and taxation to revive aggregate productivity growth by facilitating the restructuring or exit of weak firms. Coupling these reforms with parallel changes in competition and social policies is shown to boost the productivity gains while minimizing the associated social costs.…

The European Union enacted the far-reaching General Data Protection Regulation (GDPR) back in 2016; however, privacy of electronic communications continues to be governed by the e-Privacy Directive, a 2002 instrument that is widely felt to have failed to keep up with technological and market evolution. In its Digital Single Market (DSM) Strategy of May 2015, the European Commission promised to “review the e-Privacy Directive with a focus on ensuring a high level of protection for data subjects and a level playing field for all market players.” The Commission made legislative proposals to this end in January of 2017. Multinational companies pay taxes in different jurisdictions which have different tax rates. Hence, they can develop incentives to allocate a high share of profit to low tax jurisdictions and a low share of profit to high tax jurisdictions. National tax authorities may give companies specific rulings relevant to their business models to clarify how their corporate tax will be calculated. While such tax rulings are legal in general, they may violate state aid rules if they use methodologies to establish transfer prices with no economic justification and which unduly shift profit to reduce the taxes they pay. This event was co-organised by Bruegel and the Kobe University Graduate School of Economics. Innovation is thought to be a key factor in bringing about economic recovery after the global economic crisis. On a global scale, Europe and Japan find themselves in a more worrying situation than the US. One reason for this is the weaker link between innovation and macro economy in Europe and Japan compared to the U.S. Europe shows a slow overall growth and lacks much needed pro-growth reforms. The Japanese economy, which began to deteriorate after the collapse of the bubble in the early 1990s, had stagnated throughout two decades. Forward-thinking investors have long known of the risks associated not just with climate change but with related systemic risks to long-term prosperity such as water scarcity and inequality of opportunity. In response, France has introduced an Energy Transition Law that includes regulations requiring investors to align their portfolios with a 2°C world. Different global financial centres are now also bidding to become centres of green finance. Growing questions are now being asked about when Europe will get on the front foot and capitalise on this momentum. Actions seem ever more urgent, given that the European Systemic Risk Board and the Dutch Central Bank have both expressed concerns about the threat of climate change to financial stability in Europe. Furthermore, the G20 and Financial Stability Board are due to report this year both on Green Finance and on climate-related financial disclosures.
